The law conferring US citizenship on children of active military officers born in the Panama Canal Zone wasn't enacted until a year after McCain was born. Now, it was retroactive to all children born after 1904, so McCain was certainly granted citizenship, but there have been legal questions about whether or not that citizenship would also make him a "natural-born citizen". According to the law in place in 1936, natural born citizenship was given to all children born to US parents outside the limits and jurisdictions of the United States. The Panama Canal Zone, at the time, was inside the limits and jurisdictions of the US, hence the need for the new law in 1937. The 1937 law simply grants citizenship, and doesn't actually state that the child in question is a citizen by birth, but rather that they are a citizen by means of the laws establishment.

In fact, since there is no legal precedent for his situation and the laws/Constitution are murky at best in how they can be interpreted in this instance, the Senate had to specifically determine in 2008 that McCain was eligible to run for President. However, from what I've read, that resolution is not legally binding, so some half wit with too much time on his hands could probably try to take McCain down on this issue. I say half wit because resorting to tactics like these rather than determining a candidates worth based on their policies and political history is something that only people who are bitter and desperate would feel appropriate.
